Which color setting determines the color that is used to highlight the selected folder in the Navigator/Favorites?

Mac OS 10.6.1
PM 4.6.5

You need to bring up the Favorites/Navigator Preferences by right-clicking (Ctrl-click on single button mice or trackpads) on any item in the Favorites or Navigator and choose 'Preferences...' from the contextual menu.

You'll get a Preferences dialog that looks like the following image, where you can set all of the colors...

I guess I was premature.  The selection color changes correctly, but the text for the selection flips to white, when black is selected.  I've tried other colors, but always get white.  Any idea why?

No.  No idea why.  As you can see in my screenshot, I do not have that problem.
